If I drop someone from my 40 man roster, do they stop accumulating time toward arbitration?

Yes.  Players only accumulate time while on the MLB roster.  He'll have to pass through waivers to be demoted though so someone could claim him.

Also note that 1 day = 1 year in this league so if you demote and add him back to the 40man it's a zero sum gain.
